Whether it’s re-shoring, the CHIPS Act, the Inflation Reduction Act, the Infrastructure Law, or evolving consumer preferences, a significant transformation is underway in the manufacturing landscape. Investments in U.S. manufacturing are surging even as profits experience a downturn.

The chart below provided by the Federal Reserve illustrates construction spending in the manufacturing sector, showcasing a level of growth unprecedented in the index’s more than 20-year history.

However, 2023 posed challenges for U.S. manufacturing. Factors such as higher interest rates and escalating material and labor costs amid a labor shortage, alongside diminishing demand, led to an overall decline in profitability. Despite these obstacles, capital expenditures remained remarkably robust.

In the chart above, new manufacturing capex for plant and equipment is expected to continue rising. Yet, with profit margins under strain and economic uncertainties lingering, the sustainability of these capex investments is being questioned.

According to a survey conducted by the Minneapolis Fed, manufacturers are expressing strong confidence in continuing capital investment despite overall pessimism regarding hiring, savings, inventory and pricing for 2024.

The Equipment Finance Implications

  • Manufacturers are compelled to invest in property, plant and equipment (PP&E) to support ongoing expansions and capitalize on recent decisions to re-shore or take advantage of government incentives.
  • Investment in automation technologies are becoming imperative in an environment where labor scarcity is prevalent.
  • A significant portion of manufacturers, particularly those with more than $50 million in revenue, have financed capex using cash or revolving credit in recent years, according to Secured Research. The convergence of new performance pressures, rising interest rates, equipment costs and a slight downturn in financial performance may create an opportune environment for equipment financiers.
  • The necessity for capex investment amidst budget constraints may prompt manufacturers to explore operating leasing and structured finance solutions.
  • Spread compression resulting from widespread liquidity seeking the same deals may diminish as many banks redirect their focus to address unique challenges.

The manufacturing landscape presents substantial opportunities. Can equipment finance firms navigate the challenges within the financial services industry to capitalize on this transformative shift in American manufacturing?
